Robert C. Merton and the Science of Finance

By Zvi Bodie Starting with his 1970 doctoral dissertation and continuing to today, Robert C. Merton has revolutionized the theory and practice of finance. In 1997 Merton shared a Nobel Prize in Economics “for a new method to determine the value of derivatives.” His contributions to the science of finance, however, go far beyond that. In this essay I describe Merton’s main contributions. They include the following: 1. The introduction of continuous-time stochastic models (the Ito calculus) to the theory...

Impact Investing

By Brad M. Barber, Adair Morse, Ayako Yasuda We document that investors derive nonpecuniary utility from investing in dual-objective VC funds, thus sacrificing returns. Impact funds earn 4.7 percentage points (ppts) lower IRRs ex post than traditional VC funds. In random utility/willingness-to-pay (WTP) models investors accept 2.5-3.7 ppts lower IRRs ex ante for impact funds. The positive WTP result is robust to fund access rationing and investor heterogeneity in fund expected returns. Development organizations, foundations, financial institutions, public pensions,...

Realistic Expectations and Limitations to Consumer-Facing Robo-tic Advisors

By Dirk Cotton, Neville Francis We present a benchmark life-cycle simulation model (RFSM) that incorporates the financial, demographic, and mortality positions of retired households. By adjusting several features we nest a specific type of consumer-facing (generic) robo model that attempts to minimize the user's workload by imputing key inputs. We calibrate both models under robo policies using the Health and Retirement data for our benchmark model and robo-imputed data for the Generic-Robo model. Our findings indicate that retirees using...

As expected, users react to the availability of credit...

Asset & Wealth management Revolution

By PwC The world’s Asset & Wealth Management (AWM) industry has turned its eyes to the Latin American (LatAm) region, with many fund managers looking for growth in the burgeoning market. However, the fabric underlying the industry is set to be upended in the coming years as new clients enter the space and the existing, bank dominated, distribution model begins to face challenges as clients look for new, and cheaper, ways of buying products. While economic uncertainty in the region is...

The Real Effects of Environmental Activist Investing

By S Lakshmi Naaraayanan, Kunal Sachdeva, Varun Sharma Using a socially-motivated activist campaign by a large pension fund, we measure the real effects of activist investing on pollution and the environment. Targeted firms reduced their total toxic chemical releases, production-related emissions, cancer-causing pollution, environmental accidents, and legal risks. These effects do not come at the expense of lower financial performance or returns. We rule out natural alternative hypotheses while also presenting evidence supporting the external validity of socially motivated...

How Best to Annuitize Defined Contribution Assets?

Alicia H. Munnell, Gal Wettstein, Wenliang Hou Unlike defined benefit pensions that provide participants with steady benefits for as long as they live, 401(k) plans and Individual Retirement Accounts (IRAs) provide little guidance on how to turn accumulated assets into income. As a result, retirees have to decide how much to withdraw each year and face the risk of either spending too quickly and outliving their resources or spending too conservatively and consuming too little. Surveys of individuals’ plans...
